Software vs. Hardware Business Models
Much of my consulting practice in the workplace with early stage software companies. But I have a lot experience in the hardware market in my experience, and I take on consulting work with hardware companies.
What are the differences and similarities between successful programs and hardware companies?
CAPITAL REQUIREMENTS
One of the biggest differences is that software companies generally require much capital to lower profitability and continued growth. This is mainly due to lack of need to invest in costly development tools semiconductors, semiconductor masks, plants, equipment manufacturing, the manufacturing engineering staff, unfinished goods inventory, higher costs finished goods inventory, etc. So, except for new companies backed by major institutional capital is much easier for software companies start compared to their hardware counterparts.
MARGIN
Another important area where software companies have an advantage in the margins, both in the field of typical gross margins and the potential for higher net margins. This is mainly due to the negligible cost of goods sold for most software companies.As therefore easier for software companies to reach profitability, and if a large market is, maintain profitability. Remember, throughout this article I am talking about "average". There are hardware companies, with excellent gross margins (companies dominant semiconductor come to mind) as well. But overall, this is an area where the advantage goes to the software.
PRICES
The big difference here is also related to the product cost. The biggest difference is reduced to the product cost, which ultimately creates a floor for someone who really wants to get a benefit. While the optimal prices of hardware or software must be based on a value-based approach with market segmentation as the key, however, rarely is that this is the case in my consulting practice, if the company sells a software or hardware product.
In the hardware business, you tend to see a lot of simple pricing models that are based on costs. For software companies, product cost may be insignificant the other end of the proverbial grass double-edged when it comes to pricing. In a competitive market, you can see the competitors in the software market, literally, "give" the initial product, and are based on the upgrade sequence to obtain a benefit downstream. This may strain the profitability of the whole segment, and in severe circumstances, can claim all profits market. You see this scenario often initiated by weaker competitors, or in markets where switching costs are high. While prices for hardware may be even more competitive in general, is less likely that a weaker competitor in the hardware market to introduce a "zero margin" of the program. This is because it is often difficult to hold on to a customer in the second generation (if the mass consumer market) and market leader often has a profit margin gross maneuver which is a poorly advised others to capture attention, short-term promotion.
DISTRIBUTION
The advent of the Internet has created a great difference in distribution between hardware and software companies, where there is little difference in the past. Distribution has become much more practical direct Small software companies in the markets in a simple download is practical. For companies that are not direct, only the distribution is similar for firms hardware and software. The traditional distribution through third tends to be very similar, although higher inventory costs remain a burden on business hardware you need to manage more closely, both at home and finished goods held by the channel.
Defensible strategic advantage
This is a area in which software and hardware markets have similarities and differences of large size. Both companies value hardware and software patents as a form of provide a sustainable competitive advantage. But in my opinion, the malleability inherent in the protection of software patents makes it less useful in the software and hardware. It is easier to "find another way" to achieve the same result when it is strictly software code. It is also easier to segment software markets, creating a target, niche version of a software product for a specific segment, nipping at a market leader without the fire. It's much harder for a small hardware company to differentiate itself in this way. Moreover, the market leader in establishing and creating a large turnover creates significant competitive advantages and cost efficiencies, brand recognition is the tremendous advantages defensible. So I think this point is reduced to the scale in software markets, it is easier for a small competitor to overcome the scale of larger competitors, and develop a niche strategic advantage. While in the hardware, large scale competitors can use to create the ultimate competitive advantage.
LOCATION REQUIREMENTS
This is an area in which the hardware companies usually have an advantage. They generally have simpler user interfaces, and sometimes symbols used widely in their interfaces, greatly reducing the need for translation into local languages. Hardware companies have to deal with some physical differences in the rules, as electricity, but these are stable over time, and are often treated in the standard product.
Instead, the software user interfaces generally are intensive and more complex language, with thick user manuals. This requires software companies to live with higher costs of location and time Longer global market. The exception to this complex software sells for highly technical users, where English is often used as the standard language.
POTENTIAL OF DOMINANCE
I'm all for empirical evidence here. It seems to have been a lot more hardware companies that have dominated there respective business, for a longer period of time in the software. For every Microsoft (and there is really only one of those!) It seems that there are many more examples like Intel, Cisco, IBM, HP, Dell, etc. hardware markets in commodities tend to turn more easily, but with normalization in a couple of brands. It is difficult make money in the long run in hardware unless you are one of the two or three players. The major hardware markets are also relatively higher in the large income software markets, enabling market leaders to utilize more fully the benefits and cost advantages over its competitors, by sharing costs marketing on the volume of large goods. So if you are looking to build a truly dominant player, the chances are greater in hardware, but probably even better heading to Las Vegas and put your life savings on roulette red!
